Every investor is really trying to answer one question: is this stock worth more than it costs? The price is on the screen. The worth — the intrinsic value — is the harder half, and it is where returns actually come from. Price is what you pay, value is what you get

The most quoted line in investing, from Warren Buffett, is also the whole idea in one sentence:

Price is what you pay. Value is what you get.

The market price is what a share trades at right now. It is set by millions of buyers and sellers reacting to news, mood, momentum and fear, and it can change several percent in a day even when nothing about the underlying business has changed at all.

Intrinsic value is different. It is an estimate of what the business is genuinely worth — grounded in the cash it can produce, the assets it owns and the profits it earns — regardless of today's price. It moves slowly, because businesses change slowly.

The entire discipline of investing rests on one observation: in the short run price and intrinsic value wander apart, and in the long run they tend to converge. When price sits well below value, you have an opportunity. When it sits well above, you have a risk. Why the two drift apart

If markets were perfectly rational, price would always equal intrinsic value and there would be nothing to do. In practice they separate constantly, for reasons that have nothing to do with the business:

None of these change what a factory produces or what a brand earns. They change the price. The investor's job is to keep a cool estimate of value while everyone else is trading the price.


The three ways to estimate intrinsic value

There is no single formula, but there are three established methods. Each has a domain where it works best, and a serious estimate uses more than one.

1. Discounted cash flow (DCF) — the first-principles method

A DCF forecasts the free cash a business will generate in the future and discounts it back to today's value, on the logic that a rupee years from now is worth less than a rupee today. Add up all those discounted cash flows and you get the value of the business.

It is the most rigorous approach because it forces you to state your assumptions in numbers — how fast the company grows, how profitable it is, how risky it is. It works best for mature, stable businesses with predictable cash flows: FMCG, utilities, established IT services. It is unreliable for early-stage or loss-making companies and for banks. 2. Relative valuation — pricing against peers

Instead of building value from scratch, relative valuation asks what the market pays for similar businesses and applies that to the one you are studying. The tools are the familiar multiples — P/E, price-to-book, EV/EBITDA — compared against the company's own history and its closest listed peers.

It is fast and grounded in real market prices, which is its strength and its weakness: if the whole sector is overpriced, relative valuation will call an overpriced stock "fair." It is best used alongside a DCF, as a reality check — if your DCF says a stock is worth far more than any peer multiple would suggest, one of your assumptions is probably too aggressive.

3. Asset-based valuation — what it owns minus what it owes

The most conservative method values a company by its net assets: everything it owns, minus everything it owes. It matters most for asset-heavy businesses — property companies, holding companies, banks (via book value) — and as a floor under the other methods. A profitable business is almost always worth more than its net assets, but knowing the asset value tells you how much downside protection sits underneath the price.


A simplified worked example

Suppose a stable Indian consumer company generates ₹1,000 crore of free cash flow this year, you expect that to grow around 8% a year, and you judge the right discount rate (its cost of capital) to be 11%. A simplified perpetual-growth valuation of the business is:

That gives an enterprise value of roughly ₹36,000 crore. Subtract net debt and divide by the number of shares, and you have an intrinsic value per share to compare against the market price.

Now notice how sensitive that is. Nudge growth to 9% and the denominator halves, roughly doubling the value. That sensitivity is not a flaw to hide — it is the most important lesson intrinsic value teaches: the answer is a range, driven by a few key assumptions, not a precise figure. The margin of safety: the idea that makes it usable

Because every intrinsic-value estimate rests on assumptions about an unknowable future, no estimate is exact. Benjamin Graham's answer — and the reason value investing works in the real world — is the margin of safety:

Only buy when the price is well below your estimate of intrinsic value, so that even if your assumptions are too optimistic, you still do not overpay.

If you estimate a stock is worth ₹500 and it trades at ₹480, there is nothing to do — a 4% gap is smaller than the error in your own model. But if it trades at ₹320, you have a 36% margin of safety: your assumptions can be meaningfully wrong and you can still make money. The size of the discount you demand should scale with how uncertain the business is — a predictable FMCG name needs less cushion than a cyclical or a turnaround.
